I like felt pads, and I do feel they make a difference. These days, though, I am exploring the sound-absorbing capabilities of my lap... couch typing is so comfy!
I think the pad reduce noise reflected from the desk or table top since the hard surface makes a great sounding board. I have been wanting to try one, just never wanted to spend the money.
(1) It served as a protection for the desk. Without one, the black rubber feet of the typewriter would have produced ugly stains on its surface. Imagine a heavily used office typwriter standing on the same spot for years.
(2) The felt pad made it easy to slide a heavy typewriter around on a sleek desk. E.g., pushing it aside when you didn't use it, and pulling it towards yourself when you wanted to type. The drawback of this feature, on the other hand, was that the typewriter together with the felt pad tended to wander about on the desk by mere typing (because of the carriage's inertia).
It seems to help mine. Like Bill said I think it's mainly to do with reducing noise from the table or desk. Setting mine on the carpeted floor reduces noise even more.
I've been meaning to try and add some additional felt soundproofing inside a few of my typewriters as soon as I get around to it.
@Fernando, I got mine with typewriters I acquired, but vintagetypewritershoppe.com has some that sound intriguing, or you might follow the instructions Mike referred to.

I knitted and felted a typing pad after mpclemens recommended it, but never got around to fully implementing it.
I know about two more functions a felt pad:
